And while it doesn't preclude the massacre theory, neither does it indicate it. Basically, never happened, not even in Molly's imagination.

And yes, the goblins could have just learned to be happy in the cave. Or they could have decided on their own to leave the cave and build a new town. Also, Violet could have flown to the cave. ;')

I think that what's most important is what this story says about Molly. Sure, there are plot holes. But, you know..... how many kids Molly's age are producing airtight plots in their stories?
